The European Commission estimates the cost of fraud and corruption in the European Union at \u20ac120 billion annually. These direct financial losses stem from the theft of public funds, embezzlement, bribery, etc.<\/span><\/p><p><span style=\"font-weight: 400;\">However, there are also indirect economic losses:<\/span><\/p><ul><li style=\"font-weight: 400;\" aria-level=\"1\"><b>Reduced Economic Growth<\/b><span style=\"font-weight: 400;\"> due to increased instability in the business environment and a negative impact on investment climate.<\/span><\/li><li style=\"font-weight: 400;\" aria-level=\"1\"><b>Damage to the Reputation<\/b><span style=\"font-weight: 400;\"> of organizations involved in fraud, resulting in shrinking customer bases and market share.<\/span><\/li><li style=\"font-weight: 400;\" aria-level=\"1\"><b>Increased Business Costs<\/b><span style=\"font-weight: 400;\"> due to more complex regulatory compliance and procurement processes.<\/span><\/li><li style=\"font-weight: 400;\" aria-level=\"1\"><b>Erosion of Public Trust<\/b><span style=\"font-weight: 400;\">, leading to social unrest and societal decline.<\/span><\/li><li style=\"font-weight: 400;\" aria-level=\"1\"><b>Degraded Public Services<\/b><span style=\"font-weight: 400;\"> with inadequate infrastructure, leading to a lower quality of life.<\/span><\/li><\/ul><p>\u00a0<\/p><p><span style=\"font-weight: 400;\">Having outlined the consequences of fraud, let\u2019s define it: <\/span><b>Fraud is any intentional act characterized by dishonesty, deception, concealment of truth, forgery, or breach of trust to obtain unlawful personal or business gain.<\/b><\/p><p><span style=\"font-weight: 400;\">But how does fraud thrive? The short answer: poorly designed control mechanisms and a weak governance system. Therefore, a robust <\/span><b>Internal Control System<\/b><span style=\"font-weight: 400;\"> is necessary to mitigate fraud risks. This is where the role of the <\/span><b>Internal Auditor<\/b><span style=\"font-weight: 400;\"> becomes vital. According to Standard 3.1 [Proficiency], the auditor must have sufficient knowledge to identify and assess fraud risks, as well as understand how those risks are managed by the organization.<\/span><\/p><p><span style=\"font-weight: 400;\">The Internal Auditor must <\/span><b>detect, prevent, and monitor<\/b><span style=\"font-weight: 400;\"> fraud risks during audit engagements. They must respond immediately when confronted with a fraud risk, by testing controls, assessing risks, and planning targeted audits.<\/span><\/p><p><span style=\"font-weight: 400;\">It\u2019s important to note that <\/span><b>the Internal Auditor is not responsible for preventing fraud<\/b><span style=\"font-weight: 400;\">\u2014this responsibility lies with management, specifically the <\/span><b>first line of defense<\/b><span style=\"font-weight: 400;\">. Meanwhile, <\/span><b>the second line of defense<\/b><span style=\"font-weight: 400;\">, typically the Risk Management unit (if one exists), is responsible for overseeing how fraud risks are handled. If such a unit does not exist, the responsibility falls entirely on senior management.<\/span><\/p><p><span style=\"font-weight: 400;\">The organization must develop and implement a <\/span><b>Fraud Response Plan<\/b><span style=\"font-weight: 400;\">, including response policies and investigation methods. The roles of all stakeholders must be clearly defined. Thus, Internal Audit actions in the event of fraud detection or control failure should follow a specific <\/span><b>protocol<\/b><span style=\"font-weight: 400;\">.<\/span><\/p><p><span style=\"font-weight: 400;\">Within this framework, Internal Audit will identify fraud risks by analyzing data, studying trends, and spotting patterns that may indicate fraud or embezzlement.<\/span><\/p><p><span style=\"font-weight: 400;\">Below is the minimum required expertise Internal Audit should have:<\/span><\/p><ul><li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Ability to identify <\/span><b>fraud red flags<\/b><span style=\"font-weight: 400;\">.<\/span><\/li><li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Understanding of fraud characteristics, techniques, and common fraud schemes.<\/span><\/li><li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Ability to assess fraud indicators and determine whether to recommend a formal investigation.<\/span><\/li><li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Ability to evaluate the effectiveness of controls in preventing and detecting fraud.<\/span><\/li><\/ul><p>\u00a0<\/p><p><span style=\"font-weight: 400;\">Where skills are lacking, Internal Auditors may seek specialized assistance, internally or externally, as permitted by the International Standards for the Professional Practice of Internal Auditing. This may include support from legal advisors, forensic accountants, etc.<\/span><\/p><p><span style=\"font-weight: 400;\">The <\/span><b>Fraud Response Plan<\/b><span style=\"font-weight: 400;\"> will vary from one organization to another, depending on available resources and risk tolerance. Some organizations involve Internal Audit in fraud investigations. However, the <\/span><b>Internal Auditor is not obliged<\/b><span style=\"font-weight: 400;\"> to conduct fraud investigations or possess specialized expertise. <\/span><b>Fraud investigations should ideally be conducted by a Certified Fraud Examiner (CFE).<\/b><\/p><p><span style=\"font-weight: 400;\">Therefore, it is prudent for Internal Audit <\/span><b>not to engage in the investigation of fraud<\/b><span style=\"font-weight: 400;\">, but to remain focused on its <\/span><b>assurance role<\/b><span style=\"font-weight: 400;\">\u2014ensuring the effectiveness of controls designed to detect and prevent fraud.<\/span><\/p><p><b>In conclusion<\/b><span style=\"font-weight: 400;\">, fraud is a threat to every organization, regardless of size, sector, or location. It is crucial to be equipped with a <\/span><b>Fraud Response Plan<\/b><span style=\"font-weight: 400;\"> and a system of internal controls that act both as deterrents and detection tools.
